We incorporate that data into further analysis, narrowing the lens to focus on specific areas of operations. We utilize ratios as a way to look at the data in other useful ways. For example, we might see the assets and liabilities of a company along with owner/shareholder equity in the Balance Sheet but do we know whether or not the company can pay its short-term liabilities? Those are obligations where the intent is to pay them off within a fiscal period. Accounts Payable, Payroll Payable and other liabilities need to be paid more quickly than a long-term note. But we might not be able to see that clearly just looking at the account balances. We can use ratios to focus on those specific questions. We might look at the current ratio which would provide us with whether a company can pay short term debt with current assets. However, just looking at our company might not give us a sense of whether their ratios are within industry standards. So, we need to look at how each industry has been benchmarked to see if the ratio is in line with the expectations of retailing, manufacturing, services, etc. industry. We also want to know how our competitors are doing, and ratios can provide a great deal of insight. What other specific ratios besides the current ratio can you use to determine the financial health of a company?
